European banks have been slow to get rid of risky assets such as collateralized debt obligations, subprime mortgages and other risky assets after the 2007 financial crisis. As a result sixteen top European banks hold 386 billion euros of suspect credit-market and real estate assets, according to Credit Suisse analysts. The Royal Bank of Scotland has 79.6 billion of assets dating from the 2007 financial crisis. Over the three year period since the 2008 financial crisis, the top three U.S. banks shed 80% of this type of risky assets, compared to 50% for European banks. The four largest British banks have reduced these risky assets by more than 50%, and four French banks have reduced these assets by only 30%. At 29 billion euros, French bank Credit Agricole had the largest amount of such risky assets among the leading French banks. This adds to the difficulties facing French banks which also have large amount of loans to customers in Greece and Greece's sovereign bonds. Deutsche Bank has 20.2 billion euros in commercial mortgages and whole loans and 2.9 billion euros in U.S. residential assets including subprime loans. Mediobanca analysts estimate that Deutsche Bank's exposure to such assets is more than 150% of its tangible equity....

So far the Italian government has already recovered $15 billion for 2011 in its fight against tax evasion. The fight includes an advertising campaign depicting tax evasion as anti-social activity and vigorous enforcement by tax officials and the financial police. Italy has already banned cash transactions to reduce possibilities for evading taxes. This problem is severe in Italy because the underground economy is about 17.5% of GDP. An estimated $150 billion is lost to the Italian treasury from tax evasion. As a result Italy has a chronic budget deficit problem and is not able to make necessary investments in improving competitiveness to keep up with other countries. This may be one of the lasting achievements of the new administration of Mario Monti, along with its efforts to change the way the public thinks about other issues including labor laws that place large burdens on small companies in hiring practices. Italians sense the need to change the way they think about taxes because this is one way to reduce the burden of austerity measures- higher tax revenues could enable lowering taxes. It would also enable investing in improving competitiveness that would the economy grow and provide the jobs to reduce the high unemployment rate among young workers. The Economist cites estimates from the Bank of England showing Britain's national output peaking at 1.5 trillion pounds in 2007 and not likely to return to that level till 2015. It points to fears of a lost decade. Meanwhile debt is rising from 600 billion pounds in 2008 to 1.1 trillion in 2012, making reducing the debt to GDP ratio by 2017 even more difficult. Lower growth affects tax revenues even as social benefit costs increase. Part of the problem is that from 2009-2010 to 2011-2012 public sector net investment declined from 48.5 billion pounds to 28 billion pounds. The Economist suggests Chancellor Osborne take up an additional investment in infrastructure of 28 billion pounds, even borrowing 14 billion pounds in the bond markets if needed, as a prudent step to revive growth. Small improvements in rail, roads and bridges could make up for a lack of large projects. Other suggestions include expanding the "funding for lending" scheme with banks to get capital to small business, finding more savings in the National Health Service, and changing the way Britain taxes development land that remains undeveloped. Britain, now joins, Portugal, Spain, France and Italy, in the failure of austerity measures alone creating a return to economic growth and lower deficits. Italy's prime minister, Mario Monti, in an interview with Britain's Guardian newspaper, June 22, 2012, says the detailed blueprint for action will not come out of the meetings in Rome of European leaders at the end of June. But he added: "there will be some strong elements and a short road, I hope, short, a few months, to get from there to the overall project." Separately Christine Lagarde, head of the IMF, said after meeting European financial leaders in Luxembourg: "A determined and forceful move towards complete European monetary union should be reaffirmed in order to restore faith. At the moment, the viability of the European monetary system is questioned." Monti is a former senior EU official, and Christine Lagarde was France's finance minister under president Sarkozy. The difference now compared to meetings in 2010, is the changes in France, Italy, and Spain, and at the IMF, with new leaders Hollande in France, Monti in Italy, and Rajoy in Spain, and Lagarde at the IMF, and a new context in that the austerity policies by themselves are seen as failing to produce the desired results. A further change in the dynamic is the win by Social Democrats in regional elections in Germany and Hollande opening a dialogue with the German Social Democrats. The dialogue with Merkel has been enhanced by appointing seasoned EU officials in key positions in the Hollande administration in anticipation of a tighter fiscal union in the EU....

ECB's German representative and chief economist Jurgen Stark resigned from the ECB's Executive Board to express his opposition to ECB bond purchases of sovereign bonds of Greece, Spain and Italy. This follows the resignation of Axel Weber as head of the Deutsche Bundesbank in June 2011, who raised similiar concerns. The concern is that the ECB is exceeding its charter by buying sovereign bonds, taking on a political role and adding new risks. Stark wrote in an op-ed in the German newspaper Handelsblatt- as government efforts so far have failed, "far-reaching reform of the mechanism for decisions and sanctions is needed... We find ourselves in a situation in which massive sustainability risks in public budgets are eroding financial stability."

Jean Claude Trichet is one of the last leaders from a generation that helped create the euro currency union and a pathway to closer union of European nations. For four decades he has worked at the upper echelons of European economic policy making. In accepting the Charlemagne prize he stayed true to his idea for closer integration in the European Union. He said- "Confronting the challenges of the future requires strengthening the institutions of economic union." He would like to see a finance ministry for the EU, saying that "in this union of tomorrow, or the day after tomorrow, would it be too bold...to envisage a ministry of finance of the Union?" Such a ministry would exercize oversight over European nations economic policies and exercize veto power over national budgets. In the current crisis in Greece such a ministry could take actions and make decisions applicable to Greece. Trichet's remarks were delivered in Aachen, Germany. At the very same time finance ministry officials from 24 European countries were meeting in Vienna to come up with a solution to the Greece debt crisis. A main stumbling block is disagreement between Germany and others including the ECB, about how to make private-sector creditors share the burden of helping Greece avoid a default. Trichet and the European central bank and other central bankers have rejected Germany's insistence of an extension on the maturities of Greece's bonds, because they fear this would be perceived as a default by financial markets.This in turn would lead to contagion effects spreading to Spain and Italy, and a Europe wide crisis. In direct exchanges between Trichet and French president Sarkozy, Sarkozy has told Trichet he represents the bankers views whereas Sarkozy and Merkel have to take public opinion into account. In fact in past resolutions of financial crises in Latin America this type of extension of maturities for bonds has been applied, as for instance in the Brady Bonds and negotiated settlement arranged by the U.S. for banks, and Latin American and some Asian governments. This becomes necessary when countries such as Greece, Ireland and Portugal are unlikely to ever be able to repay the debt without a renegotiation of the original debt agreemments, spreading the debt over longer maturities, and private creditors taking some losses. By shifting the entire burden on austerity and spending cuts the current agreements leave the EU lurching from crisis to crisis as the underlying situation remains unresolved. It is here that Trichet's laudable vision of European unity runs aground because of the failure to build bridges between the outlook of the financial community and the public opinion of Germany, Greece, Ireland, Portugal and other countries. The governments of creditor countries such as Germany seek a renegotiation for a restructuring of debt. The governments of Greece, Ireland and Portugal understand that severe austerity cuts alone with declining growth can never resolve the situation, and would welcome a restructuring especially because the cuts are deeply unpopular. The renegotiation has to be conducted with the full faith and credibility of the European governments, ECB and the support of the U.S. government, so that financial markets are given a certain reassurance that the situation will be managed to a successful conclusion, and not lead to contagion effects on Spain and Italy. When asked about this Nicholas Brady recently said this required "a unified decision." This would include money set aside for recapitalization of European banks that are affected by such a restructuring. In such a restructuring the German government and other European governments would still come up with taxpayer money for the resolution, yet the shared cost by all parties would create a fair and workable financial arrangement that has the potential for successful resolution to the sovereign debt crisis. This disconnect between the political leaders and the bankers is why observers say the Europeans have not been able to wrap their arms around this problem. ...

With the U.S. Federal Reserve pulling back from its monetary easing policy and the ECB holding steady with a low interest rate policy, bond investors are finding attractive buys for government bonds of Italy and Spain. 10 year government bonds of Italy yielded 4.2%, and Spain's government bonds yielded 4.3% on Aug. 22, 2013. By comparison German government bonds yielded 1.88%, narrowing the gap between the bonds of southern European countries and German bonds as the eurozone economies recover in 2013-2014.

Spain and Italy's 10 year government bonds yield declined to 3.2% in April 2014, compared to 2.68% on U.S. 10 year government bonds and 1.56% for German 10 year bonds. This is a far cry from the dark days of 2012 when these yields for Italy and Spain hovered at 7-8%. Italian bonds reached a peak in Nov. 2011 of 7.408% and yields declined to 3.221% on April 8, 2014, according to Tradeweb. Spain's bonds reached a peak of 7.637% in July 2012 and declined to 3.204% on April 8, 2014.

The real effective exchange rate, measured on a trade weighted basis and adjusted for relative consumer prices is the more significant rate.
