Italy's governing coalition of the Five Star Movement and the Northern League retreats from its plans to raise welfare and pension spending after spending plans leads to loss of investor confidence. Disputes on fiscal discipline with the European Union hurts Italy as ten year bond yields rise from 1.7% to 3.7% after the coalition took office. Italy's GDP declined by 0.5% in the third quarter of 2018 with lower business investment and consumer spending, creating risks of falling into recession. The result is that the coalition government led by Matteo Salvini and De Maio is looking for ways to meet the EU fiscal discipline rules after statements that it would follow its spending plans. Italy's national debt of 2.3 trillion euros is equal to 131% of GDP and perceived as riskier than most other euro countries. Promises made by the coalition government include: allowing retirement at age 62 instead of 67, and intoroducing "citizenship income" or basic welfare of around 780 euros a month for poor and unemployed. These plans are in the budget. Political leaders want to avoid losing face with voters by removing this from the budget. The alternative of the EU opening fiscal disciplinary proceedings against Italy would lead to further loss of investor confidence worsening the economic situation, is also a step Italy wishes to avoid. The EU Commission's view is that the budget plan would increase the structural deficit by $22 billion or 1.2% of GDP. ...

After the traumatic experience in March and April Italians especially in the north near Milan are strictly following the guidelines. With 3.7 million workers in the informal economy Italy is one of the worst hit European countries. Italy's south, including Naples and its capital Campania is one of the hardest hit. Italy's lockdown ended May 18, with some restrictions. Affected worst are small business owners such as shopkeepers, restaurant owners and market vendors, also hit are workers employed in tourism and entertainment. The Italian government has made a 600 euro emergency payment to self employed or part time workers, and 12 million workers have applied so far for these payments, about half of the workforce. A new payment by the government will cover workers in the informal economy with a55 million euro additional aid package by the government of prime minister Conte. Italy's economy will decline by 9.5% in 2020, exceeded in Europe only by Greece. The country is seeing a further erosion of the lower middle class after the difficult period following both the financial crisis of 2008, the eurozone crisis, austerity cuts which hurt people across southern European countries, Spain, Portugal, Greece, and Italy. It is also true that Italians came together during this difficult period in a way not seen since World War II and prime minister Conte provided much needed leadership for Italy, with growing confidence in his leadership. This provides a new sense of hope that Italy can come to grips with many problems it has faced in the last 2 decades, similar to that in other parts of Europe where investment in  infrastructure and manufacturing has fallen behind. ...

In an effort to take decisive action early the quarantine is extended from Lombardy to the whole of Italy. Travel is restricted to places where people live. Italy has suspended payment of bills, taxes and mortgages. All open air assembly and sporting events are banned. Italy's quarantine is similar to the quarantine in Hubei province China, where cases have dropped sharply showing that it worked in China. Italy is also setting aside 10 billion euros for the effort to contain the coronavirus crisis and mitigate the economic impact.

A draft decree in the prime minister's office shows a plan to place quarantine covering the Lombardy region of Italy and nearby provinces, including the cities of Milan, Venice and Modena. The population in this region of 10 million people will face restrictions on mobility. The draft decree says transit in and out of the quarantine zones will be granted only in the event of "grave situations." It urges people to stay inside their homes and not travel. A similar quarantine in China around the Wuhan region helped limit the spread of coronavirus and bring it under control. Today the worst hit and not yet under control are Iran and Italy.

Mr. Giuseppe Conte, Italy's prime minister in the governing coalition of Five Star and Northern League parties was ignored by party leaders. He now finds himself leader of the Five Star Movement with which his views were aligned without being a member. In a new coalition of the establishment Democratic party and the Five Star party of Beppe Grillo after the earlier coalition collapsed Mr. Conte finds a new role as a leader.  Once an obscure lawyer who was looking for a job teaching job at Rome University even when he was prime minister Mr. Conte became popular with his speech in parliament strongly critical of Mr. Salvini.

This also gives Italy the chance to improve relations with the European Union.

Moody's lowered Italy's credit ratings by two notches from A3 to Baa2, putting it two levels from junk territory. Moody's views are that Italy was subject to increasing deterioration in market confidence with contagion from Spain, as Spain may need more support and its banking system is likely to have more losses than expected. Moody's also sees diminished overseas investments in Italy. Its assessment is for a 2% decline in GDP in 2012. High debt levels and significant funding needs in 2012-2013 are also taken into account in this rating.

Italy is planning to place a quarantine in the north covering the region around Milan and 11 provinces nearby, in a draft decree from the prime minister's office, says this report in the WSJ. When a final decision is made the quarantine would go into effect March 8 and go on till April 3, 2020. This move is similar to the quarantine steps taken in China which helped limit the health crisis in China from coronavirus. The new decree also includes tight restrictions on travel in the affected areas. 

The new action is being taken as earlier measures have not limited the spread of coronavirus. They were requested by the government in Lombardy, which combined with Emilia Romagna and Veneto are the worst hit of the regions in northern Italy with about 85% of cases. It also means the industrial economy with 40% of GDP is affected.

The yield on Italy's two year bonds reached 7.269% on November 9, 2011. Italy needs to rollover $300 billion in debt over the next 12 months. And liquidity is becoming a serious problem as investors become cautious about buying Italian bonds. Investors who were attracted to the higher yields on Italian bonds now see the market as too unstable to make purchases. Peter Schaffrik, head of European rates strategy at RBC Capital Markets in London, says that the Italian bond market, the third largest in the world, was quite liquid, with investors buying or selling 500 millon euros of Italian bonds at a clip. Now, he says, its hard to trade more than 50 million euros. The only hope is to get enough stability and confidence back into the market, as Italy is too large for any rescue effort by the ECB, IMF or the EFSF. With some stability Black Rock's Fundamental Fixed Income portfolio's chief investment officer, Rick Rieder, says Italian bonds are something he would buy.

Unlike the movement against establishment politics started by Mr. Macron in France as a minister in the Hollande government with considerable business and government experience but still an outsider, Mr Grillo and his representative Mr. Maio in the government lack experience in governing. This is leading to its complete collapse only two years after its success at elections winning 33% of the vote. It shows that such movements can be short lived without a clear economic agenda that can be implemented, not mere criticism of the existing arrangements.

Italy sold most of the BTP Italia bonds to Italian citizens with a 4 year bond linked to Italian inflation and designed for Italian retail investors with a new eBay type internet platform, including a loyalty premium of extra 40 basis points. Italian retail investors have 8 trillion euros in net private wealth and household wealth in Italy is more than 4 times the sovereign debt, according to the Bank of Italy. This is a big difference compared to Spain, because the interest on the bonds remains in Italy for consumption and investment. Spanish households are highly indebted after the housing bubble.

The new government of prime minister Enrico Letta in Italy suspended the summer instalment of the tax on primary residences which was unpopular in Italy. The new government plans to overhaul the tax code this summer to change the way it impacts real estate. This was one of the tax measures taken by the Monti administration. 1 billion euros will go to a wage supplement program, so that companies can retain employees during the economic downturn. Another program to provide business incentives for hiring is being considered. The new government committed itself to bring down the deficit in Italy to under 3% in 2013, which would help keep Italian borrowing costs down.

Italy's National Reform Plan shows a forecast of GDP contraction in 2012 of 1.2%, up from an earlier forecast. Italy will show a budget deficit of 0.5% of GDP in 2013. Italy's Deputy Economy Minister Vittorio Grilli poitsed out that in structural, cyclically adjusted terms Italy will post a budget surplus of 0.6% of GDP in 2013, that fiscal policy was tightening. This was confirmed by the IMF which said that Italy will achieve structural balance in 2013- which means that if the economy were operating at full potential Italy would have a balanced budget.
