China takes another step to curb inflation. Effective May 18, 2011, China's largest banks will have a 21% reserve requirement. Food prices were up 11.5% in April. There were a larger number of bank loans in April 2011, of $112 billion, and a larger trade surplus of $11.4 billion. This may cause banks to lend in ways that go around these requirements, say experts. It may also ration capital to the entrepreneurial sectors of the economy.

This Journal editorial looks at the reason why Trusts and shadow banking became systemic risks, with trust products growing 7- fold in 2007-2012. It says money tends to find its way where its needed, and without junk bonds as in the U.S. the additional capital needs were being met by Trusts. The lid on interest rates meant individuals turned to the Trusts for higher rates. Solyndra Inc. and what went wrong. Solyndra filed for bankruptcy in Sept. 2011, after investments of private and government capital of over a billion dollars. Of this $535 million was a loan backed by the U.S. Department of Energy, leaving taxpayers with large losses. When emails were being exchanged between Vice President Biden's advisor and OMB staffers on August 31, 2009, according to the Washington Post, Solyndra was already in trouble. OMB pleaded for more time to do due diligence and analysis of the company. A $535 million loan was approved just when the economics behind Solyndra's cylinder coated solar materials were being made obsolete by the existing technology of polysilicon cells laid out on a flat panel. At Solyndra's inception in 2005 the cylinder based technology held promise, as the polysilicon cells technology relied on polysilicon material which was costly to make. In 2009 China was investing heavily in the polysilicon technology and bringing prices down to where the material cost was coming down quickly-down as much as 80%. By the end of 2009, it cost $4.00 per watt to produce Solyndra's product, while the competing Chinese polysilicon product cost $1.00 per watt- today this is down to 75 cents for the polysilicon product. The Solyndra product was harder to manufacture and had more defective material that had to be discarded. It is in the midst of these sea changes in technology, costs, and the economics of the project, that the government pushed for and OMB approved the Solyndra loan of $535 million to build a new factory that could produce 500 megawatts. In 2010 the economics worked as it would be expected, leading to Solyndra sales of 65 megawatts. The original factory had a capacity with improvements of 100 megawatts. Solyndra lost $172 million in 2009 on revenue of $100 million. Private investors attitude to their investment changed in 2009. The Wall Street Journal quotes one investor who saw the government loan followed by an IPO as a way to exit and cash out. A press release by Solyndra in July 2009, stated the company had a contractual backlog of $2 billion, even as the economics of the Solyndra product were collapsing. Yet these orders were not firm orders but framework agreements. In Dec. 2009 the lead underwriters, Goldman Sachs and Morgan Stanley, made an initial filing for an IPO, which was cancelled by the board 6 months later when the new factory had to be closed. The private investors interests and the governments interests had already diverged by the time of the email pushing for the $535 U.S. government loan from McSweeney, Biden's domestic policy advisor, to the senior OMB staffer, cited in the Washington Post, Stephens and Leonnig, 9/14/2011. OMB and the White House staffers failed to see this and the bankruptcy outcome that seemed highly probable in August 2009, based on the economics and competitive technology and pricing. This does prove the often cited comment that the government is not good at choosing winners and losers when handing out money. It goes beond this to show the whole process of due diligence failing at agencies such as the Energy Department and the Office of Management and the Budget, where one would think technically qualified staffers could catch the problems and risks of a project that were so apparent. ...

China's domestic debt has surged to levels that precede a crisis, to 216% of GDP and heading for 271% by 2017 according to Fitch Ratings. As a result president Jinping has taken over control of economic policy and controlling debt, especially local government debt, is now a top priority for 2014. Jinping will head the "leading group" for overall top down reforms, reflecting the new urgency. Local government debt went up 67% from 10.7 trillion yuan to 17.9 trillion yuan ($2.95 trillion) in just 3 years from 2010 to 2013, according to the National Audit Office. About half of this debt is due by the end of 2014, according to Standard Chartered Bank economist Stephen Green. Another risk is that shadow banking with interest rates of 10% are now about 11% of new lending. The option adopted by the government to use central government funds and regulation to restrict lending could make local governments turn increasingly to the shadow bank lenders (trust companies, and informal lenders) making things worse. The other option of tackling it aggressively by letting some companies default has the risk of other lenders raising rates on loans and bonds. This makes solutions tricky and prone to problems of increasing severity. ...

Investors compare Goldman Sachs which has retained its trading commodities business with Morgan Stanley which has shifted focus to wealth management and other less risky business. Morgan Stanley's share price has increased more than Goldman Sachs since the 2008 financial crisis, showing the different approaches taken by financial institutions that were battered during the financial crisis of 2008. Morgan Stanley had a change in management after the crisis, Goldman is still being run by CEO Blankfein, showing a key difference between the two banks. Morgan Stanley was battered during the crisis as its share price plunged on rumors in a way and extent that Goldman was not. Goldman was relatively better managed and avoided the frequent egregious errors made by other banks such as Deutsche Bank, UBS, Citigroup, taking fewer risks, leading upto the financial crisis of 2008, though it faced increased public scrutiny in the Abacus case for mortgage securities. It also helped with regulators that Goldman has a tradition of public service with executives working in government- Treasury Secretary Rubin worked in fixed income trading at Goldman, Treasury Secretary Paulson was former CEO at Goldman with strong China connections, and Gary Gensler at the CFTC. Now Goldman gets a larger share of its revenue from trading than competitors and was affected by the sharp commodities price swings in the 4th quarter of 2014. Revenue from fixed income, currencies and commodities trading declined by 29% in 2014 to $1.22 billion. Since the low reached in share price during the 2008 financial crisis, Goldman is up 267%, Morgan Stanley is up 291%. Even as tighter regulation is squeezing returns and banks are required to set aside more capital as buffer for riskier assets, Goldman continues to maintain its focus on commmodities business and trading. Mr. Blankfein and another senior executive Cohen, both got their start in commodities trading which generated about 8.2% of revenues in 2006 when Blankfein became the new CEO. Blankfein and president Gary Cohn worked at J.Aron & Co., a coffee importer, when it was acquired in 1981 and the location moved to Goldman's former headquarters in New York. The commodities business took off with China's surge in demand for metals and other commodities. Goldman's traders buy and sell aluminium, crude oil, natural gas, soyabeans, sugar, and derivatives. Goldman's revenue of $34.53 billion in 2014 has declined from $45.17 billion in 2009, and Goldman has reduced its balance sheet by a quarter. Net income increased in 2014 by 5% to $8.1 billion. But other than these changes Goldman unlike Deutsche Bank, Morgan Stanley, Credit Suisse, Barclays, has not let its commodities trading business shrink. Goldman's commodities division is headed by Gregory Agran and co-chief Guy Saidenberg in London. Goldman says CEO Blankfein, "remains unabashedly an investment bank," and is waiting for economic conditions to improve....

The IMF extends $100 billion in loans to countries that have healthy economies but need temporary help, such as S.Korea, Brazil, Mexco and Singapore. Some of these countries have borrowed heavily in other currencies and the drop in the value of their own currencies makes repayment difficult. No strings such as requirements to raise interest rates and to cut public spending are attached to this program. Under this program countries could borrow five times the amount they are normally entitled to, $25 billion in Brazil's case, without the strict conditions that normally accompany such loans. Nobel Prize winner Stiglitz was chief economist at the World Bank. He said the funds use of the words restore confidence itself could make a lot of countries nervous. That is because in the Asian and Latin American crises in the past, the IMF set strict conditions to increase interest rates and cut public spending and food subsidies at a time when the poor especially and the rest of the people, all needed help, thereby increasing public distress. In the developed countries stimulus packages and infrastructure spending goes up to support employment and incomes, but the IMF has advocated quite the reverse in the case of the developing countries, with the US Treasury a key factor in IMF support and ideology. Which is why countries in Asia like South Korea see a stigma attached to the IMF and are refusing IMF help. In Pakistan also the IMF support is a last resort or Plan C. Iceland for instance raised rates in return for IMF help from 6% to 18% to try to stabilize the currency. The IMF was created as part of the Bretton Woods agreement of 1944 when the Allied Powers USA and Britain and other countries that sent representatives met in New Hampshire for a postwar economic system. Japan, S. Korea, India and China and many other countries were not part of it because of the war or colonial empires....

With a turnout of 80% Argentines voted in favor of the socialist Peronist party after just 4 years of government of centre right party Cambiemos, headed by Mauricio Macri, a former mayor of Buenos Aires. Alberto Fernandez was elected with 48% of the vote to Macri's 40%. People in rural areas and in  poorer parts of Buenos Aires were hard hit by the economic crisis and rise in fuel costs, giving the socialists over 50% of the vote. The failed economic policies of Mr. Macri with overborrowing building up debt of $115 billion in foreign currency denominated bonds, lack of prudent budgetary discipline, leading to inflation of 50% led to his failure to win a second term. A $57 billion bailout from the IMF which is highly unpopular in Latin America failed to stem the drop in the pesos value from 10 pesos to the dollar when Macri assumed office to 60 pesos by the time of the election. A drought in 2018 reduced exports of soyabeans, and a third of currency reserves about $20 billion were used by the central bank to defend the peso. The socialist administration returns to power under the leadership of Mr. Fernandez, a former the chief of staff of president Nestor Kirchner, Kirchner and Fernandez inherited a similar crisis resulting in deep depression in 2003. Mr. Fernandez left the administration after Nestor Kirchner's death in 2010 and Christina Kirchner headed the Peronist party till 2015 winning 2 terms in office as president. Higher social spending under the Peronist party and high commodity prices for soyabeans exports with demand from China helped restore the economy under the Kirchner administrations, later leading to higher budget deficits by 2015 that Mr. Macri inherited. A failure to adjust spending early followed by severe austerity cuts in fuel and electricity prices hurt the urban poor and people in rural areas leading to the return of the socialist party and the lost hope for Cambiemos (Lets Change) to free markets that Macri had generated in 2015. ...
